Bonds, Interest Rates & Exchange Rates
What moves exchange rates?
In the long run, a representative explanation is purchasing power parity (PPP) theory, which holds that the difference in price levels between two countries is reflected in the exchange rate.
In the short run, prices change little while exchange rates fluctuate widely, so movements are explained by asset market factors such as expected returns on domestic and foreign assets and capital flows. Because many factors act together, it is hard to predict exchange rates accurately.
